You are definitely right about this Carlos.
Setting that to NO does not prevent login with a password. Setting it to NO only seems to block some things like sftp.
I think it may be what arvidjaar calls "keyboard-interactive". mc does not support it (in sftp at least). mc-sftp needs "tunneled clear text passwords", in the ssh config parlance.
