I have taken the script and deleted the options one at a time and it seems to be the '-e command arguments ' that fail. As that argument is identical for both starting up a virtual or xterm, I have rightly or wrong come to the conclusion xterm is broke.
What happens when you try to run xterm by itself from Konsole?
Can you run any other non-KDE X applications?
I have "fixed" the problem by re-running SuSEconfig on tty2. A problem with SuSEconfig obviously went unnoticed/unreported when the packages were installed. YaST1 was being run in an xterm.
