Speaking from way back in my memory..... I think you need to modify more than just /etc/pam.d/login in order to login via KDM and create home directories using pam_mkhomedir.so. /etc/pam.d/login is only valid during a text based login, as I recall (as you found by being able to use ssh). Look for a file in /etc/pam.d referencing kdm or kde. The way I did it on a RHEL3 box was to modify system-auth which hits em all.
