OK, I didn't pick up on this before... don't do start up a rescue system - instead select 'Boot installed system'. This will boot up into your system almost as if nothing had happened. Then you won't have any problems with you root partition being mounted on /mnt.
By booting the installed system, running LILO should be successful.
