I too have an ATI IXP SB400 AC'97 audio controller on my HP Pavilion dv5035nr. I was having the cracking noises when opening the volume control as well, but that I fixed by disabling the 'glitch-free' mode as you have described. Nevertheless, audio from different sources produces crackling and distortion. Also, when I play video or audio with flash (only source), sometimes I get a loud distortion for the first 2 seconds and then the playback is normal.
