Factory Build 0909 didn't contain kernel-xen. It looks like this was the case for Milestone 4 Build 0908 also.
Added kernel-xen-2.6.37-8.1.x86_64 rpm from Factory instead (2.6.37-rc3).
Tried to create a VM from an existing image (phy:/dev/sda10) and got the same error as before:

Yes, it is not a vm-install bug but rather an installation source bug.
