KIWI creates the home directories during the --prepare process correctly. However when the hard drive is partitioned during boot/install. Partition 3 is mounted as the /home path which overrides all the directories. I am using KIWI 1.92 when doing this build. I resolved this problem with the following changes to the linuxrc file in the OEMBOOT image.
