I also had this but mine is now working. I remember doing two things. 1. set the external player to artsplay. This worked but it then lagged. 2. removed the knotifyrc file and the syscoca caches and rerun ksyscoca 3. If that doesn't work I think I also ran the desktop settings wizard (k-menu:settings) and that got it working as well. Also make sure you do not have lots of knotifrc.xxxx files that also seemed to make things go wrong. If it all fails I think you will need to try an new .kde directory to solve it. I'm not sure if this will solve your problem. But when Sys. notifications stopped for me, this is what I did:
I edited the following files in :
$HOME/.kde/share/config

kaccessrc: ArtsBell=True
knotifyrc: [Misc] External player= LastConfiguredApp=KDE System Notifications Use external player=false Volume=100
[StartProgress] Arts Init=true KNotify Init=true Use Arts=true

I think the "Use Arts" is the solution, but I'm not sure. I just know I changed these and it works now :)
Enjoy,

Thanks Alvin, I wish it had been that simple, although I do believe it has something to do with the present arts files. My two config files were already as you pointed out, so there wasn't much to alter, but I did try removing them and let new ones be built. That was without any success either. I may try to recompile the arts files later to see what effect that has, but for the moment, I'm baffled. All sounds work otherwise and any other window manager, gnome, xfce4, etc. works normally, it is just with KDE they fail.
Thanks again, Lee
