My computer is equivalent to yours except I have an nvidia graphics 
card.Doesn't make any difference anyway.

Yes you are correct. If you put the mouse pointer in the magnified window it 
will magnify it again and again, and again. Keep the mouse pointer outside of 
the magnified window.

What I do is have a long narrow window for the magnifier across the top of my 
screen.(width of screen but not very high) (That way it covers up the tool 
bars of the application I am in and only have the tool bar of the Kmag 
showing) That works well and the mouse pointer doesn't go into the magnifier 
window. Try it, and experiment with  the other options like zoom in and out.

You do know however that many applications like Dolphin can increase their 
font and icon sizes by themselves. Some are even already on the icon toolbar 
or can be put there. In Dolphin click on View. You will see the option to zoom 
in or out. If you want, you can put them on the tool bar by configuring the 
tool bar.

You also know, I hope, that you can change the resolution of the screen, (if 
the ATI card has configured multiple resolutions) by pressing Ctl Alt + and 
/or -. (on numeric keypad) I wish you luck. Play with these things.
