Is it possible to use the SPDIF (digital) audio? I have tried on two
different sets of hardware and it just does not work. Normal audio
works fine.

Sure, the easiest way is to check outputs in aplay and use mplayer
with ao alsa option.

For example:

zajec@sony:~> aplay -l
**** List of PLAYBACK Hardware Devices ****
card 0: Intel [HDA Intel], device 0: ALC262 Analog [ALC262 Analog]
Subdevices: 1/1
Subdevice #0: subdevice #0
card 1: HDMI [HDA ATI HDMI], device 3: ATI HDMI [ATI HDMI]
Subdevices: 1/1
Subdevice #0: subdevice #0

Gives you two devices: 0.0 and 1.3. You can try:

mplayer -ao alsa:device=hw=1.3 file.flac
