John,
This "source" location is only needed when building the kernel or later
when we have the update tools available, for KIWI to apply patches to
the kernel. Any location of the installation\build files even the
internet as in the reference to "<source path="opensuse://10.2/>" will
do, it just takes longer the further you go from the local disk.

it is common practice to build a network installation server in /srv and
if the source is always available even the host can be modified using
this as a source.
