Hows about showing us the htpasswd entries.

How did you create the password file?
What happens if you move the password file out of the way? Does the behaviour
change?

Presumably, if you remove the .htaccess file you can view the contents fine?
If this is the case, then the .htaccess (probably) isn't being overridden and
the problem is simply a config one.
Have you checked the permissions etc?
